It's kinda like 'retard' I guess, but it really does refer to a group of mentally/physically handicapped people.
There's a charity founded to help people with cerebral palsy which used to be called the 'Spastic Society' (now called 'Scope'), I'm guessing that's where the general populace picked the word up from (and used it as a term of abuse).
I don't know if 'retard' as an insult was drawn from the name of a charity or whatever, but I guess 'spastic' has ties to an actual charity/illness so could maybe be considered more offensive.
